Pricing and hedging interest rate options: Evidence from cap–floor markets
نویسندگان
چکیده
We examine the pricing and hedging performance of interest rate option pricing models using daily data on US dollar cap and floor prices across both strike rates and maturities. Our results show that fitting the skew of the underlying interest rate probability distribution provides accurate pricing results within a one-factor framework. However, for hedging performance, introducing a second stochastic factor is more important than fitting the skew of the underlying distribution. This constitutes evidence against claims in the literature that correctly specified and calibrated one-factor models could replace multi-factor models for consistent pricing and hedging of interest rate contingent claims. 2004 Elsevier B.V. Hedging~interest Rate Risk with Options on Average Interest Rates
MARCH 1995 Hedging interest rate risk has become one of the most common and important types of a financial manager's risk management activities. A classic example is for a firm to hedge its cost of funds by using an interest rate cap to place an upper bound on its borrowing costs. The hedge typically consists of a sequence of individual call options on the interest rate, with option expiration ...
متن کاملOn the Pricing of Cliquet Options with Global Floor and Cap
In this thesis we present two methods for the pricing and hedging of cliquet options with global floor and/or cap within a Black-Scholes market model with fixed dividends and time dependent volatilities and interest rates. The first is a Fourier transform method giving integral formulas for the price and the greeks. A numerical integration scheme is proposed for the evaluation of these formulas...
متن کاملA Systematic Approach to Pricing and Hedging of International Derivatives with Interest Rate Risk
The paper deals with the valuation and the hedging of non path-dependent European options on one or several underlying assets in a model of an international economy allowing for both, interest rate risk and exchange rate risk. Using martingale theory and in particular the change of numeraire technique we provide a unified and easily applicable approach to pricing and hedging exchange options on...
متن کاملThe Causal Effect of Mortgage Refinancing on Interest-Rate Volatility: Empirical Evidence and Theoretical Implications
This paper investigates the effects of mortgage-backed securities (MBS) hedging activity on interest-rate volatility and proposes a model that takes these effects into account. An empirical examination suggests that the inclusion of information about MBS considerably improves model performance in pricing interest-rate options and in forecasting future interest-rate volatility. The empirical res...
متن کاملDynamic Hedging in a Volatile Market
In financial markets, errors in option hedging can arise from two sources. First, the option value is a nonlinear function of the underlying; therefore, hedging is instantaneous and hedging with discrete rebalancing gives rise to error. Frequent rebalancing can be impractical due to transaction costs. Second, errors in specifying the model for the underlying price movement (model specification ...
